I think it's a good idea to ad thumbs, though I don't know where you would fit it, because it's takes a war to find a picture you don't remember exactly what is called..
But what I would really like is that you could easily yourself select where the standard wallpaper folder is.
I would like to just set it to ~/multimedia/wallpapers in three clicks

How about expanding the drop-down list to include thumbnails then? Since people would like the thumbnails, but seem to dislike the screen realestate usage of the GNOME solution - why not simply expand what we have with thumbnails?

This is a GREAT idea! I am always frustrated by lack of thumbnails in the background kcm. If some people don't like them, there can be an option to disable it.

But the problem is that that would put some extra overhead into the kcontrol dialog for the desktop.

Actually is not that hard to get that feature. Just rclick desktop->configure desktop->openfile dialog button->rclick and select thumbnail previews.

I think is is fine that way, maybe the option should be a bit less hidden into the menus. What I would do is to hide the preview part by default (you can still have a button to unshade it if you need it), and put a button into that dialog to turn on/off the thumbs. That would save all the menu messy step. And in the way, we will get an option to hide the preview part, which, I personally find useless under most circumstances.

Why is it so hard to press the browse button? you can have thumbnails in the file dialog.
